Etsy Leverages AI to Navigate Declining Sales and Drive Revenue Growth Through Enhanced Search, Agentic Commerce, and Advertising Innovation

Etsy, the global online marketplace renowned for its handcrafted and vintage goods, is strategically employing artificial intelligence (AI) to counteract a recent decline in its gross merchandise sales (GMS) while simultaneously boosting revenue. This multifaceted AI integration spans critical areas of the platform, from revolutionizing customer search and discovery to automating seller operations and pioneering the frontier of agentic commerce. The company’s commitment to AI is a significant indicator of its forward-looking strategy in an increasingly competitive e-commerce landscape.

At its core, Etsy’s growth trajectory has been significantly influenced by its ability to adapt and innovate, particularly through AI. While GMS, a key metric representing the total value of merchandise sold through the platform, has seen a dip, Etsy’s revenue, which includes fees and services charged to sellers and buyers, has continued to climb. This divergence is a testament to the effectiveness of its AI-driven initiatives in optimizing its business model.

A pivotal element of Etsy’s AI strategy involves a groundbreaking partnership with OpenAI. This collaboration has enabled the integration of OpenAI’s powerful large language model, ChatGPT, to streamline the customer experience, most notably through the development of "instant checkout" functionalities. This move signals Etsy’s proactive engagement with cutting-edge AI technologies to redefine online shopping, aiming to reduce friction points and enhance conversion rates.

Etsy’s strategic importance in the global e-commerce arena is underscored by its ranking within Digital Commerce 360’s Global Online Marketplaces Database. Currently positioned at No. 20, this database meticulously ranks the top 100 marketplaces worldwide based on third-party gross merchandise value (GMV). This standing highlights Etsy’s significant presence and influence among major online retail players.

Revolutionizing Search and Discovery with AI

The emphasis on enhancing search and discovery capabilities is not merely a tactical decision for Etsy but a foundational element of its marketplace model. Kruti Patel Goyal, CEO of Etsy, articulated this at a Morgan Stanley technology conference in early March, stating, "There’s a good reason that search and discovery has been a focus for us. Matching is really the core value proposition of a marketplace. So it has been a priority. It should continue to be a priority forever more." Goyal further described search and discovery as an "evergreen priority" that has been significantly bolstered by advancements in AI, particularly through the sophisticated capabilities of large language models (LLMs).

These LLMs have empowered Etsy to address some of its most persistent challenges. The platform now utilizes AI to cultivate a profound understanding of its vast inventory, the diverse base of its buyers, and their specific purchasing intents. By effectively analyzing and connecting these three critical elements, Etsy aims to "really amplify the value of the 100 million-plus listings that we have on the marketplace," according to Goyal. The improvement in AI-driven search and discovery over the past two years, and even more acutely in the last year, has been substantial, leading to more accurate and personalized product recommendations.

The implications of these AI-driven search enhancements are far-reaching. For consumers, it means a more intuitive and efficient shopping experience, reducing the time and effort required to find unique items. For sellers, it translates to increased visibility for their products, potentially leading to higher sales volumes and improved business growth. This enhanced discoverability is crucial for a marketplace like Etsy, where the sheer volume of unique items can be both a strength and a challenge for shoppers.

Pioneering Agentic Commerce for Future Growth

Etsy is actively positioning itself at the vanguard of agentic commerce, a paradigm shift in online transactions where AI agents autonomously conduct purchases on behalf of consumers. This ambitious endeavor involves strategic partnerships with technology giants like OpenAI, Google, and Microsoft. In a significant development in January, Etsy announced its intention to enable direct sales through Google AI Mode, signaling a commitment to exploring new distribution channels powered by AI.

Furthermore, Etsy is a notable backer of Google’s Agent Payments Protocol (AP2). This initiative is a collaborative effort involving major players in the financial and technological sectors, including Mastercard, PayPal, American Express, Coinbase, Salesforce, Shopify, and Cloudflare. The collective investment in AP2 underscores a shared vision for a future where AI agents can seamlessly facilitate transactions across various platforms.

Ecommerce Trends: How Etsy is using AI

Goyal views agentic commerce as a "really meaningful potential incremental discovery channel for Etsy." She characterizes AI-powered platforms as a "very strategic area" for the marketplace. While still in its nascent stages, traffic originating from agentic AI sources has experienced a remarkable 15-fold year-over-year increase in Etsy’s fiscal Q4. Despite this exponential growth, it currently represents less than one percent of Etsy’s overall traffic, highlighting the significant room for expansion.

The early data from generative AI-referred traffic is highly encouraging. These channels are demonstrating a higher purchase intent among consumers, a greater average order value (AOV), and a "strong flow-through from this channel." This indicates that consumers who discover Etsy products through generative AI platforms are more likely to visit Etsy to "learn more and engage more deeply." Charles Baker, Etsy’s Chief Financial Officer, corroborated these findings, describing AI agents as a "great source of pass-through traffic."

Baker elaborated on the dynamics of this emerging channel: "While we’re excited about the agentic checkout on OpenAI or on other destinations, what we’re seeing is a lot of customers say, ‘I need a little bit more information’… So there has been a very strong flow-through of traffic on to Etsy where people are looking for a little bit more information, which only we have, about those goods and the connection to the seller." This suggests that while AI agents can initiate discovery and even transactions, Etsy’s unique value proposition – its vast selection of unique goods and the direct connection to sellers – remains a critical factor in driving deeper engagement and purchase decisions.

Enhancing the On-Site Experience with Agentic AI

Beyond its role in off-platform discovery and transactions, Etsy sees immense potential for agentic AI to fundamentally improve the user experience directly on its own platform. Goyal emphasized this point, stating, "But I actually think the most exciting thing that this new technology offers is really improving the experience on Etsy." She believes that agentic AI can make consumers more "comfortable" with novel interface designs, effectively training them to adopt "a more conversational interface as they’re searching and exploring content."

Etsy had previously experimented with conversational interfaces a couple of years prior, but Goyal noted that these efforts "weren’t very effective" at the time. The current landscape, however, is different. Consumers are now more accustomed to and comfortable with conversational commerce, a shift that unlocks "a lot of opportunities" through agentic platforms. This readiness suggests that Etsy’s renewed focus on conversational AI could yield more significant results.

The application of agentic AI is not limited to the buyer side. Goyal highlighted a "huge opportunity to apply the same technology and the same interface to the seller side of our experience and to our internal teams." This suggests a vision where AI agents could assist sellers with tasks such as inventory management, customer service, or marketing, and support internal operations, further optimizing efficiency and effectiveness across the entire Etsy ecosystem.

AI’s Impact on Etsy’s Advertising Strategy

Etsy’s advertising model is intrinsically linked to its technological prowess in matching advertisements with relevant search queries and consumer intent. Baker explained that the success of Etsy’s advertising is driven by the platform’s ability to understand the "nature of the search query" and the fact that "there are multiple answers to most consumers’ search queries about Etsy’s inventory." He underscored the enduring value of prominent placement in search results, a principle that holds true even as traffic sources evolve.

"We’re trying to show up where buyers start their shopping missions," Baker stated, emphasizing the need to be "at the forefront of what’s happening in agentic commerce." This proactive approach extends to a broader advertising strategy that includes increasing presence on social media, shifting advertising spend from traditional linear television to streaming services, and optimizing its mobile app. The mobile app, in particular, serves as a direct channel for "non-intermediated conversations, marketing conversations with our buyers."

Within the mobile app, AI plays a crucial role in personalizing user experiences and targeting advertising efforts. It enhances the precision of matching advertised products with the preferences and behaviors of consumers, thereby maximizing the effectiveness of ad spend and improving the overall user journey. This data-driven approach to advertising ensures that Etsy can continue to connect its sellers with interested buyers, even as the digital advertising landscape becomes increasingly complex.

The strategic integration of AI across these diverse facets of its operations positions Etsy not only to navigate the current challenges of declining GMS but also to emerge stronger and more resilient in the long term. By embracing AI for enhanced customer experience, innovative commerce models, and optimized advertising, Etsy is charting a course for sustained revenue growth and continued leadership in the unique online marketplace sector. The company’s forward-thinking approach underscores the transformative power of artificial intelligence in reshaping the future of e-commerce.
